According to the READ ME file, I can use custom portraits by placing files in the Portraits directory of the Install directory. I can't find them.... help please!
There's nothing to find. You need to create the Portraits folder yourself, and then put .bmp-files in there to use for portraits.

Getting .bmp-files to use for portraits is pretty easy. Just Google "Baldur's Gate custom portraits" and you should get at least 3 or 4 sites that will supply you with good custom portraits of the right size for both the small and the large portrait slots.

Most of these portraits are scans from D&D artwork books. I own one such book and have spotted a few portraits that people have scanned an then cut out of larger artworks from it.

Question: Is it possible to use custom potraits also in the mac version of BG1?

It says in the manual to look it up in the readme file but I can't find the readme file ;-)

Baldur's Gate uses bitmap (.bmp) files for portraits. So long as you have the appropriate images in your 'portraits' folder, the game will use them. If you don't have a 'portraits' folder, just create one.
It's years since I messed around with custom portraits for the BG games, but if I remember correctly it did matter what image quality you saved your bmp-files in.

Bitmap images are lossless, so they don't have quality settings like jpeg, so as long as the image is RGB coded, and NOT saved in RLE, then it will be fine -- of course, 32 bit is applicable.
