I have managed to get to Sector 5 in the Zoltan Cruiser without upgrading the engines, but the mission is still marked unsolved.

Is that a known bug, are there undocumented limitations, undocumented requirements, is the description wrong?

You mistook engines system for reactor. You can upgrade every system and subsystem, but you can't upgrade your reactor through 'Upgrades' menu (upgrading it by events is fine).
