Really does depend on the game. Some games make very good use of PhysX. In others it's just a minor aesthetic and in many more it's not even that. For instance, you could definitely do without the paper billowing around in Arkham Asylum.

Which is why I love patches that make the performance worse.

In that case, I'd definitely go for option 2.
I think that, like graphics, the need for performance can be overstated. Nobody really needs 60+ frames per second. Not even in a multiplayer FPS.
